The truth is that most people have been using options for some time, because option-ality is built into everything from mortgages to auto insurance. In the listed options world, however, their existence is much more clear. Types Of Expiration. There are two different types of options with respect to expiration. There is a European style option and an American style option. The European style option cannot be exercised until the expiration date. Once an investor has purchased the option, it must be held until expiration. An American style option can be exercised at any time after it is purchased. Today, most stock options which are traded are American style options. And many index options are American style.


However, there are many index options which are European style options. An investor should be aware of this when considering the purchase of an index option. An option Premium is the price of the option. It is the price you pay to purchase the option. For example, an XYZ May 30 Call (thus it is an option to buy Company XYZ stock) may have an option premium of Rs.2. The Strike (or Exercise) Price is the price at which the underlying security (in this case, XYZ) can be bought or sold as specified in the option contract. The Expiration Date is the day on which the option is no longer valid and ceases to exist. The expiration date for all listed stock options in the U. S. is the third Friday of the month (except when it falls on a holiday, in which case it is on Thursday). People who buy options have a Right, and that is the right to Exercise. When an option holder chooses to exercise an option, a process begins to find a writer who is short the same kind of option (i. e., class, strike price and option type). Once found, that writer may be Assigned. There are two types of options - call and put.


A call gives the buyer the right, but not the obligation, to buy the underlying instrument. A put gives the buyer the right, but not the obligation, to sell the underlying instrument. The predetermined price upon which the buyer and the seller of an option have agreed is the strike price, also called the exercise price or the striking price. Each option on a underlying instrument shall have multiple strike prices. Call option - underlying instrument price is higher than the strike price. Put option - underlying instrument price is lower than the strike price. Call option - underlying instrument price is lower than the strike price. Put option - underlying instrument price is higher than the strike price. The underlying price is equivalent to the strike price. Options have finite lives. The expiration day of the option is the last day that the option owner can exercise the option. American options can be exercised any time before the expiration date at the owner's discretion. Click here to find out more. ‘Market making’ is a way of trading which involves being prepared to buy or sell a product (or range of products) and to manage the risk from the resulting trades. The market maker looks to buy and sell frequently so as to minimise the inventory (and therefore the risk) he holds and to capture as much of the ‘bid-ask’ spread as possible. The bid-ask spread is the difference between the price at which the market maker is prepared to sell the product and the price he is prepared to pay for the product. Let’s consider an example. Suppose I am a market maker in barrels of crude oil. There is always a price I am prepared to pay for oil and price at which I will sell. Obviously the price I will pay will be less than the price at which I will sell. Now, hopefully lots of people will want to sell oil to me at my bid price and lots of other people will be happy to buy oil from me at my ask price. My profit will then be the difference between the bid and ask price multiplied by the amount of oil I trade. However, my risk is that instead of lots of buyers and sellers, there is a bias to either sell or buy. Imagine there are just lots of sellers of oil during the day. I will gradually reduce my bid price over the course of the day, but I am still likely to accumulate more oil than I really want to own.


And the further the price falls, the bigger losses I will incur on my existing inventory. This simple example demonstrates the general idea of market making and the sources of the market maker’s risk and reward. As for option market making, this is no different in principle to any other kind of market making. The options market maker looks to buy and sell options and capture the bid-ask spread. He will look to minimise the risk of his option position whilst he has one. One good way to do this is to trade options that have a lot in common, against one another . Suppose I show a two-way price to somebody (i. e. I show them a bid price and an ask price) and that they ‘hit my bid’ (i. e. sell me some options on my bid price). One way to reduce my risk if I cannot sell these exact options at a price higher than my bid price is to sell some similar options. The most similar options are likely to be options struck on the same underlying product, with the same time to expiration and with a similar strike. The more similar these other options are, the better they will act as a ‘hedge’ in order to lower the risk from the options I have already bought. Options market makers look to make money by buying and selling options and hedging the associated risk using other similar options or other financial instruments.

The main fundamental difference between options and futures lies in the obligations they put on their buyers and sellers. A futures contract gives the buyer the obligation to purchase a specific asset, and the seller to sell and deliver that asset at a specific future date, unless the holder's position is closed prior to expiration. Futures may be great for index and commodities trading, but options are the preferred securities for equities. Aside from commissions, an investor can enter into a futures contract with no upfront cost whereas buying an options position does require the payment of a premium. Compared to the absence of upfront costs of futures, the option premium can be seen as the fee paid for the privilege of not being obligated to buy the underlying in the event of an adverse shift in prices. The premium is the maximum that a purchaser of an option can lose. Another key difference between options and futures is the size of the underlying position. Generally, the underlying position is much larger for futures contracts, and the obligation to buy or sell this certain amount at a given price makes futures more risky for the inexperienced investor. The final major difference between these two financial instruments is the way the gains are received by the parties. The gain on a option can be realized in the following three ways: exercising the option when it is deep in the money, going to the market and taking the opposite position, or waiting until expiry and collecting the difference between the asset price and the strike price. In contrast, gains on futures positions are automatically 'marked to market' daily, meaning the change in the value of the positions is attributed to the futures accounts of the parties at the end of every trading day - but a futures contract holder can realize gains also by going to the market and taking the opposite position. Let's look at an options and futures contract for gold. One options contract for gold on the Chicago Mercantile Exchange (CME) has the underlying asset as one COMEX gold futures contract, not gold itself.


An investor looking to buy an option may purchase a call option for $2.60 per contract with a strike price of $1600 expiring in Feb 2018. The holder of this call has a bullish view on gold and has the right to assume the underlying gold futures position until the option expires after market close on Feb 22, 2018. If the price of gold rises above the strike price of $1600, the investor would exercise his right to obtain the futures contract, otherwise, he may let the options contract expire. The maximum loss of the call options holder is therefore, the $2.60 premium that he paid for the contract. The investor may instead decide to obtain a futures contract on gold. One futures contract has its underlying asset as 100 troy ounces of gold. The buyer is obligated to accept 100 troy ounces of gold from the seller on the delivery date specified in the futures contract. If the trader has no interest in the physical commodity, he can sell the contract before delivery date or roll over to a new futures contract. If the price of gold goes up (or down), the amount of gain (or loss) is marked to market i. e. credited (or debited) in the investor's broker account at the end of each trading day. If the price of gold in the market falls below the contract price that the buyer agreed to, he is still obligated to pay the seller the higher contract price on delivery date.
